Residential properties (1 - 4 units) are financed very differently from commercial properties (5+ units). 

In the residential space, lenders underwrite the individual borrower and lend based on their individual qualifications. 

In commercial, banks primarily underwrite the property and its ability to sustain the monthly operating expenses and debt service based on the debt load being placed on the property. 

In short, when financing commercial (5+ unit) apartments, the bank will only lend up to a point that still allows the property to profit 20 - 25% every month (often times called the DSCR threshold). 

Whatโ€™s unique in todayโ€™s market is that because interest rates have gone so much higher than years prior, financing these commercial deals has become really challenging. 

Either Buyers need to bring more money to the table to reduce the debt load, or pricing needs to come down!

As is the case in point with this deal here, and why I think right now is such a good time to buy commercial multi-family.

Iโ€™m calling this one the side by side triplex! Youโ€™ve got two units on the second floor that neighbor one another, and a third unit located on the first floor - how cool is that! And get this, itโ€™s a LEGAL triplex! Donโ€™t get that often in MPLS. 

Hereโ€™s three reasons I love a good side by side:

1) Typically, thereโ€™s multiple heating systems, meaning the Owner isnโ€™t stuck paying the gas bill for a tenant. 

2) Oftentimes the units are slightly larger than the up down duplex vintage.

EASY! Ok, not that easyโ€ฆ but here are three avenues for raising money for deals.โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹

1) Partner! Maybe youโ€™ve found a great deal, but donโ€™t have the capital to take it down. Thereโ€™s a lot of people out there that want to get into real estate investing, but donโ€™t have the time and energy to make the leap โ€“ this is where you come in!

2) Seller Financing! With interest rates being elevated, seller financing is becoming more a part of the conversation than ever before โ€“ allowing you to take down deals without as much capital out of pocket.

3) Debt Partner! In this scenario, a partner (similar to the option in number 1), personally loans you money on a set term and repayment schedule. The difference here compared to option #1, is that these individuals are investing in YOU and NOT the underlying real estate.

In short, you can think of a cap rate as the return a property will generate if the property were purchased all cash.โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹โ€‹

Meaning, if you buy a $1M property, and itโ€™s bought at a 7% cap rate โ€“ the net cash flow for the year would be $70k.

Although, and maybe more importantly, cap rates are primarily whatโ€™s used to determine the valuation of commercial (5+ unit) multi-family properties.

In that, you take the NOI (net operating income), and divide it by the going cap rate. Using the example above, with an NOI of $70k, and a 7.0% cap rate, the property is valued at $1M ($70k/.07 = $1M).

In short, probably not as many as you think!

One way to think about the number of properties itโ€™ll take is by calculating your financial independence number โ€“ in that, how much money would you need to make every month to quit your day job (and potentially live off the income from your real estate portfolio).

Lets say that number is $5,000/month.

Then, all we have to calculate is the net profit from each property โ€“ which is very dependent on the strategy/asset class you decide to pursue.

Lets say that you elect to go the mid-term rental route, and want to buy small residential multi-family locally here in the Twin Cities; and we know that after the mortgage payment, property taxes, insurance, etc. the property will cash flow $500/month using this mid-term strategy.

Well then, itโ€™s only going to take TEN properties to reach your financial independence number! ($5,000/$500 = 10)
